Brokerage Warns Market Relief Rally Could Be Temporary; Favors Healthcare, Industrials and IT Amid Growing Earnings Risks

India's corporate earnings outlook is becoming increasingly challenging as rising crude oil prices, geopolitical tensions in West Asia, and slowing profit momentum begin to weigh on business sentiment. Global brokerage Bernstein has cautioned that earnings downgrades are picking up pace across sectors and that any near-term stock market rally may prove short-lived unless macroeconomic conditions improve substantially.

While the brokerage continues to maintain a year-end Nifty target of 26,000, implying potential upside from current levels, it believes investors should prepare for a more volatile environment marked by slower earnings growth and sector-specific divergences.

Crude Oil Remains the Biggest Swing Factor

According to Bernstein, crude oil prices have emerged as the most critical variable shaping India's economic and corporate earnings outlook.

The ongoing geopolitical tensions in West Asia have kept energy markets on edge, pushing crude prices higher and creating fresh concerns for inflation, fiscal balances, and corporate profitability. As India imports the majority of its crude oil requirements, sustained elevated prices can have a cascading effect across industries by increasing transportation, manufacturing, and input costs.

Analysts believe a decline in crude prices toward the $90 per barrel mark or lower would significantly improve earnings visibility, ease pressure on government finances, and support capital expenditure plans. However, a prolonged period of elevated prices could weaken both corporate earnings and broader economic growth.

Earnings Downgrades Gain Momentum

One of the key concerns highlighted by Bernstein is the resumption of earnings downgrades across the market.

Profit estimates for FY27 have already been revised downward by approximately 3 percent, reflecting growing caution among analysts and investors. This marks a notable shift from the relatively stable earnings expectations observed over the past several quarters.

The brokerage notes that earnings growth momentum is slowing across a broad range of companies, suggesting that the era of rapid post-pandemic profit expansion may be entering a more mature phase.

For many businesses, rising costs, softer demand conditions, and global uncertainties are beginning to offset the benefits of previous operational improvements.

Profit Growth Expected to Moderate

Bernstein expects earnings growth for a large section of listed companies to remain positive but significantly slower than the pace achieved during the past two years.

Corporate India delivered strong profit expansion during the post-pandemic recovery period, supported by improving demand, operating leverage, and lower credit costs. However, sustaining that momentum is becoming increasingly difficult as base effects normalize and economic conditions become more challenging.

The brokerage believes investors should adjust expectations to a more moderate earnings environment rather than relying on the exceptionally strong growth rates seen previously.

Market Rally Could Be Short-Lived

Although geopolitical de-escalation could trigger a temporary relief rally in equity markets, Bernstein does not expect such gains to be sustained for long.

The brokerage argues that underlying macroeconomic challenges remain unresolved, including slower earnings growth, inflationary pressures, and a potential increase in equity supply through fundraising activities and new issuances.

These factors could limit the duration and magnitude of any market rebound, even if geopolitical risks ease in the near term.

As a result, analysts recommend a selective approach to investing rather than broad-based market exposure.

Consumption Sectors Face Headwinds

Bernstein has turned cautious on several consumer-oriented sectors, particularly staples and automobiles.

The brokerage believes rising inflation and limited policy support may constrain consumer spending, creating challenges for companies dependent on discretionary demand. Automobile demand, which has enjoyed strong growth over recent years, may also be approaching a period of moderation.

Higher ownership costs, elevated financing rates, and slowing replacement demand could limit future growth opportunities for the sector.

As a result, Bernstein has reduced its exposure to these segments and adopted a more defensive stance.

Financials Move to Neutral

The brokerage has also moderated its outlook on financial stocks.

While Indian banks remain fundamentally strong and continue to benefit from healthy balance sheets, Bernstein believes the availability of domestic growth catalysts has become more limited in the near term.

The firm has adopted a neutral position on banks and remains slightly cautious on non-banking financial companies, reflecting expectations of slower earnings momentum across the financial sector.

Healthcare Emerges as a Bright Spot

Among the sectors favored by Bernstein, healthcare stands out as one of the most attractive opportunities.

Analysts believe the sector is entering a recovery phase after a relatively subdued period of earnings growth. Improving export opportunities, easing pricing pressures in international markets, and a weaker rupee could collectively support stronger profitability for pharmaceutical and healthcare companies.

The sector also offers defensive characteristics during periods of economic uncertainty, making it attractive from both growth and risk-management perspectives.

Industrials Benefit from AI and Data Centre Boom

Bernstein has also become increasingly optimistic about industrial companies linked to infrastructure, technology, and data centre development.

The rapid growth of artificial intelligence applications is driving significant investment in digital infrastructure, power systems, manufacturing equipment, and data centre facilities. Companies positioned within these supply chains are expected to benefit from rising capital expenditure and long-term structural demand.

Analysts believe this trend could create substantial opportunities for select industrial businesses over the coming years.

IT Sector Retains Favorable Outlook

The brokerage continues to maintain a positive view on the information technology sector.

Despite concerns about global economic growth, demand for digital transformation, cloud migration, cybersecurity, and artificial intelligence services remains robust. Indian IT companies continue to benefit from their strong global client relationships and growing participation in next-generation technology spending.

The sector is also relatively insulated from domestic inflationary pressures compared to many consumer-facing industries.

Energy Sector Outlook Improves

In the energy space, Bernstein has become more constructive on oil marketing companies.

Recent fuel price adjustments and expectations that the worst of the crude oil shock may be behind the sector have improved the earnings outlook for these businesses. While risks remain linked to global energy markets, analysts see better risk-reward dynamics emerging in select energy stocks.

Investment Strategy for a Challenging Environment

Bernstein's latest assessment suggests that investors may need to adopt a more selective and quality-focused approach as earnings growth slows.

Rather than chasing broad market rallies, the brokerage favors sectors supported by structural growth drivers, including healthcare, industrials, information technology, and selected energy companies. Meanwhile, caution remains warranted in sectors facing demand challenges, inflation pressures, and margin risks.

Outlook

India's long-term economic growth story remains intact, supported by favorable demographics, infrastructure investment, digital adoption, and manufacturing expansion. However, near-term earnings risks are increasing as geopolitical uncertainty and elevated commodity prices create headwinds for corporate profitability.

While equity markets may still offer opportunities, Bernstein believes investors should prepare for a period of slower earnings growth, greater sector rotation, and heightened sensitivity to global macroeconomic developments.

In this environment, stock selection, earnings quality, and exposure to structural growth themes are likely to become increasingly important determinants of investment performance.
